Individual Retirement Accounts (IRAs) are one of the most popular ways of saving for retirement. There are two popular types of IRAs: traditional and Roth. Which one should you choose? If you’re not sure, keep reading to learn more about the differences between traditional and Roth IRAs. The main difference between traditional and Roth IRAs is the way they are taxed. Traditional IRAs are taxed upon withdrawal, but Roth IRAs are taxed upfront. This distinction has significant implications. Traditional IRA: Tax Deductible With traditional IRAs, you can deduct your contributions from your income taxes, which can immediately lower your tax bill. However, when you begin withdrawing funds from the account, the distribution will be taxed as income, including both the contributions and any earnings. Roth IRA: Tax-Free Withdrawals With Roth IRAs, you don't get the upfront tax deduction, but the withdrawals of both contributions and earnings are tax-free, providing you have met certain requirements. This is because you pay taxes at the time of contribution, but you don't pay taxes on your withdrawals. Which IRA is better for you depends on your current tax bracket and your expectations for your future tax bracket upon retirement. If you think you’ll be in a lower tax bracket upon retirement, you may prefer a traditional IRA, which allows you to save tax dollars now. On the contrary, if you expect to be in a higher tax bracket when you retire, then a Roth IRA will ultimately save you money. Because the contributions are taxed upfront, the return on your investment is tax-free, and you avoid the tax burden of a traditional IRA’s distributions, which could be higher in a high-income bracket. Furthermore, Roth IRAs offer more flexibility with their withdrawal rules. With a traditional IRA, you are required to start taking distributions at age 70 ½. On the other hand, Roth IRAs don’t require mandatory distributions, and you can make contributions at any age. The longer your Roth IRA is open, the more contributions you can make, and the more tax-free growth potential it has. While traditional IRAs may offer immediate tax savings, Roth IRAs may be the better choice for younger investors, those in a lower tax bracket, or individuals seeking more flexibility in their retirement plans. In conclusion, determining which IRA is better for you depends on your individual situation.
